AI Due Diligence for Private Equity: The Workstream Every Deal Team Should Run Before LOI

Commercial and financial diligence catch the obvious risks. They do not catch a target's AI exposure, governance gaps, or the dollar-weighted value creation opportunity hiding inside its data. Here is the AI due diligence workstream PE firms should run on every deal before LOI.

Most deal teams treat AI as a post-close problem. That position is now expensive. According to Bain's 2025 Global Private Equity Report, more than 60 percent of GPs say AI capability now materially influences pricing on platform deals, yet fewer than 20 percent have a formal AI due diligence workstream that runs alongside commercial and financial diligence. The gap between what GPs say matters and what they actually diligence is the cleanest source of mispriced risk in the market.

AI due diligence for private equity is not a technology audit. It is a value creation read. Done correctly, it produces a scored opportunity in dollar terms, a defensible view of governance exposure, and a 100-Day Plan input the operating partner can act on inside the first week of ownership.

> AI due diligence is not a technology audit. It is a value creation read, scored in dollar terms, defensible to the IC, and ready for the 100-Day Plan.

This piece lays out the five-gate AI diligence workstream we run pre-LOI, what it costs, and the questions that separate a real read from a checkbox memo.

Why "We Will Look at AI Post-Close" Is the Wrong Answer

The deal team's instinct is to defer AI to the operating partner. The reasoning sounds prudent. Diligence windows are tight. The AI conversation can be had inside the 100-Day Plan. Strategy will be set later.

That reasoning falls apart on three points.

First, AI exposure can change the bid. Annex III deployer obligations apply from December 2, 2027. Diligence today should price that date into the hold period. If the target sells into the EU and operates an in-scope high-risk system, plan for the applicable documentation, logging, human oversight and monitoring duties. The remediation cost belongs in your bid model, not in next quarter's surprise.

Second, AI capability is now a meaningful component of exit multiples. Strategic buyers in 2025 are paying premiums for documented AI operating models and discounting targets where AI is undocumented or governed informally. The exit narrative you will sell in year five depends on what you build in year one. What you build in year one depends on what you knew at LOI.

Third, the largest AI value creation opportunities require infrastructure changes that take twelve to twenty-four months to deliver. If you wait until post-close to discover the data layer cannot support agentic workflows, you have already burned the hold-period clock that justifies the investment.

Pre-LOI AI diligence resolves all three.

The Five-Gate AI Diligence Workstream

We run AI diligence as a five-gate process that produces a single scored memo. Each gate has a defined output and a defined consumer in the deal process.

Gate 1: AI Inventory and Shadow AI Map

The first job is honest inventory. Most management teams will tell you their AI exposure starts and ends with a Salesforce Einstein license and "some folks who use ChatGPT." The reality, when you actually trace it, is fifteen to forty distinct AI systems in operation across sales, marketing, customer success, finance, and operations.

Output: a documented inventory of every AI system in production, broken into licensed-and-disclosed, embedded-in-vendor-tools, and shadow AI deployed without IT sign-off. The shadow AI line is where the surprises live.

Consumer: the IC memo's risk section.

Gate 2: Data Readiness Score

AI value creation is rate-limited by data, not by model selection. The team can buy any model on the market. They cannot buy the proprietary data that makes a model useful inside their specific business.

We score the target on five data dimensions, each on a one to four scale: data unification across revenue systems, data ownership and stewardship, data quality and completeness, data access latency for analytical work, and the existence of a unified customer or asset record.

A target scoring an average of 2.5 or below is not a candidate for the highest-tier AI plays. They are a candidate for foundational data work that has to precede AI work. That changes the year-one VCP entirely.

Output: a one-page scorecard with the average score, the lowest-scoring dimension, and an estimated cost and timeline to lift the bottom dimension to a 3.

Consumer: the Operating Partner shaping the 100-Day Plan.

Gate 3: Governance and Regulatory Exposure

This gate maps the target's AI footprint against three frameworks: the EU AI Act for any system operating on EU subjects or outputs, NIST AI RMF for US enterprise sales, and the relevant sector-specific obligations (HIPAA, GLBA, FCRA, FERPA) for the verticals the target sells into.

The output is not a legal opinion. It is a remediation cost estimate and a probability-weighted enforcement exposure. The Korn Ferry 2025 PE Leadership Survey notes that 71 percent of GPs now ask for AI governance documentation at LP annual meetings. The artifacts your portfolio cannot produce in writing today are the same artifacts your LPs will ask for at the next AGM.

Output: a one-page governance heatmap with red, yellow, green ratings per framework and a dollar estimate to reach green inside twelve months.

Consumer: the IC memo's risk section and the LP communications team.

Gate 4: Three-Year AI Value Creation Model

This is the gate that justifies the entire workstream. We size the dollar-weighted three-year AI value creation opportunity across four buckets: revenue lift (pricing intelligence, conversion uplift, churn reduction), cost reduction (FTE substitution, vendor consolidation, automation), margin expansion (mix shift, premiumization, dynamic pricing), and exit-readiness premium (capability documentation, governance maturity, technology narrative).

For each bucket we use cohort comparisons or named industry benchmarks. We do not use vendor case studies. We do not use vendor ROI calculators.

Output: a three-year build-up model with low, base, and high cases for each bucket, plus an EBITDA contribution curve by year.

Consumer: the IC memo's value creation thesis and the VCP year-one targets.

Gate 5: Integration Complexity Rating

The final gate answers a simple question: how hard is it to actually do this work post-close?

We rate the target on five integration dimensions: leadership AI literacy, system integration readiness, change management capacity, IT and security team bandwidth, and existing AI program maturity. Each dimension scores one to four.

A target with strong value creation potential but a low integration complexity score is a year-one play. A target with strong value creation potential but a high integration complexity score is a year-two play, and the bid should reflect the delayed payoff against the hold-period clock.

Output: an integration complexity rating from one (low friction) to five (high friction) with the bottleneck dimension named.

Consumer: the Operating Partner and the year-one VCP construction.

What This Workstream Costs and What It Saves

A pre-LOI AI diligence engagement runs five to fifteen thousand dollars per target depending on company size, with the scored memo delivered inside seven to ten business days. That is a rounding error against the bid price on a sub-$1B platform and a meaningful margin of safety on the value creation thesis.

The downside protection has two components. First, governance remediation costs that get priced into the bid instead of discovered at first board meeting. Second, AI value creation targets in the VCP that are defensible because they were sized at LOI, not negotiated post-close under pressure.

The upside has one component that compounds across the fund: a scored AI readiness number on every PortCo, benchmarked across the portfolio, that lets the operating committee see where to invest next quarter, not in twelve months.

Actionable Takeaways for Next Week

1. Pull your last three deals. Score them retroactively against the five gates. Note where the post-close surprises showed up. That gap is the value of the workstream.

2. Add an AI diligence checklist to your standard deal book. Even a one-page version forces the conversation into the IC memo where it can affect price.

3. Ask your operating partners which PortCos have a formal AI inventory. The answer is almost certainly fewer than half. That is the work to schedule before the next quarterly review.

4. Pre-position the LP question. The next AGM will include an AI governance question. The funds that have a one-page portfolio AI heatmap ready will look prepared. The ones that do not will look behind.

5. Decide who owns AI inside the firm. If the answer is "the deal team picks it up," nobody owns it. Operating Partner is the right answer in most firms.

Where Sophizo Fits

We run AI diligence as a per-deal engagement that slots inside your existing diligence calendar. The output is one scored memo, formatted to drop into the IC packet, plus a 100-Day Plan input the operating partner can use on day one. If you are evaluating a platform or bolt-on in the next ninety days, a conversation about scope and timeline is the right starting point. Our Private Equity page lays out the broader portfolio program if you are thinking at the fund level.
